The Legal Dilemma of MLMs

Multi-level marketing businesses, or MLMs, have gained increasing popularity in the last 10 years. They often involve selling products to family and friends and recruiting them to do the same [1]. The MLM industry has accounted for $35.2 billion in retail sales in 2019 and there were approximately 6.8 million distributors during that period [4]. MLMs usually target stay at home mothers, immigrants, minorities, and lower-income communities, promising them full time income by working only part time [6]. The most popular ways MLM distributors sell their products are either directly to a customer, from the distributor or the customer’s home, or through online means [1]. Most MLM companies say that you can make money in two ways: by selling their products to “retail” customers who are not involved in the MLM, or by recruiting new distributors and earning commissions based on what they buy and sell. The people you recruit then become your sales network, or “downline” [1]. Signing up participants provides a financial incentive for current distributors [2]. New recruits are brought into the company with the “being your own boss” and “living your best life” taglines on the MLM’s social media accounts. However, most MLM success stories are from people who joined a company on the ground floor and grew their massive downline from that point, not from selling products [4].
There is no documented history of the origin of MLMs [8]. However, it is generally believed that the concept of MLMs is owed to Nutralite (formerly known as the California Vitamin Company), which produces food supplement products. The concept of MLM selling almost emerged accidentally, when distributors of Nutralite discovered that they were generating more profit by referring their friends and family to business opportunities with Nutralite. The concept known as “pyramid selling” became implemented into the company’s practices, which created a system to recognize and reward the distributors who recruited other distributors for the company. Because of this, Nutralite achieved immense growth and profits in the following years, and other famous MLMs like Avon, Tupperware, and Herbalife also followed their success [8].
According to the Federal Trade Commission (FTC), core consumer protection principles are applicable to every participant in the MLM industry [3]. This includes direct selling, which is the most common way to sell products in MLMs. This includes person-to-person selling in locations other than a typical retail establishment and social media. Typically, an MLM will distribute products or services through a network of salespeople who are not employees of the company and do not receive a salary or wage. Instead, these salespeople are treated as contractors who may earn income depending on their own revenues and expenses [3].
Many MLM businesses are legal, but with the business structure being very similar to a pyramid scheme, getting involved with an MLM has made people more cautious. The people at the top earn the most while those who are recruited earn less [2]. Most people who join an MLM make little to no money and some even go into debt. The most common way to tell an MLM apart from a pyramid scheme is that a legitimate MLM will pay its distributors based on their sales to retail customers without having to recruit new distributors [1].
Promoters of pyramid schemes often state that people can quit their job and “get rich quick” by selling their company’s products [1]. However, in a pyramid scheme, this is not possible. Your income will be directly based on how many people you recruit, not how many products you sell. Pyramid schemes are set up to encourage everyone to keep recruiting people in order to keep a constant stream of new distributors and their money flowing into the business. Often in a pyramid scheme, distributors will be encouraged or even required to buy a certain amount of product at regular intervals, even if they already have more inventory than they can sell. Distributors may also have to pay repeated fees for training sessions or expensive marketing materials that are required by the company. A company involved in a pyramid scheme may also promise a distributor certain luxury goods like bonuses, vacations, and cars once they reach a certain sales goal. However, only a handful of distributors ever make enough sales to receive these rewards. Eventually most distributors find out that no matter how hard they work, it is impossible to sell all of their inventory or recruit enough people to make money. In the end, most people run out of money, have to quit, and lose everything that they invested into the company [1].
The FTC’s official stance on MLMs is that they are assumed legitimate until proven otherwise and operate on a case-by-case basis for issues with these companies [4]. However, the FTC does enforce laws and regulations that relate to advertising, sales, billing, privacy, data security and more that apply to MLMs [3]. When evaluating an MLM business, the FTC focuses on how the whole structure operates. It also considers the company’s marketing representation, participant experiences, the compensation plan, and the incentives that the compensation plan creates [3]. The most important case that still impacts MLMs today is the Koscot decision, which was based on the 1975 United States v. Koscot case. In this, the judge ruled that MLM companies must base distributor pay on actual retail sales to customers, and not on how many recruits they bring in or how much inventory they sell wholesale to those recruits [4].
The deception of MLM companies has been a longstanding practice, particularly in the health and wellness industry. Herbalife has an annual revenue of $4.5 billion and was founded in 1980 [5]. Herbalife is known for their ever-evolving inventory of weight management and nutritional supplement products [4]. In 2016 the FTC found that Herbalife “deceived consumers into believing that they could earn substantial money” by selling its products. This led to “substantial economic injury to many of its distributors”. Because of this Herbalife was ordered to restructure its business and pay a $200 million settlement. A social media post of the company Plexus, which sells powdered weight loss drinks, was flagged by the FTC for claiming the drink could prevent the transmission of COVID-19 [4].
In 2014 the Securities and Exchange Commission (SEC) charged MLM company Avon with violating the Foreign Corrupt Practices Act (FCPA) by failing to put controls in place to detect and prevent payments and gifts to Chinese government officials from consultants of the company [7]. Avon is one of the top three MLMs in the United States and was founded in 1886. They have a total annual revenue of $5.7 billion [5]. The SEC alleged that Avon’s subsidiary in China made $8 million worth of payments in cash, gifts, travel, and entertainment to gain access to Chinese officials implementing and overseeing direct selling regulations in China [7]. Avon received the first direct selling business license in China in March of 2006. The improper payments were also made to Chinese officials in order to avoid fines or negative press that could have impacted Avon’s clean corporate image required to obtain the license. In some instances, payments were concealed by falsely recording the transactions as employee business expenses or as reimbursed third party vendor fees. Avon agreed to pay a total of $135 million to settle these charges [7].
Attorney Ted Lidow says that “There are really only two groups of people who are positioned to crack down on shady MLMs. That includes regulators, like the FTC or the SEC, or former MLM distributors themselves” [4]. Because most MLM companies include a mandatory arbitration clause in their contracts, disputes with distributors must be handled outside of the court system. Even if an MLM agrees to settle with a distributor and pay for the damages, their misconduct does not become part of the public record [4].
Arguably, the most well-known MLM company is LuLaRoe. Founded by Mark and DeAnne Stidham, LuLaRoe was created to offer mothers the chance to earn money to support their family [9]. The company grew rapidly thanks to the rise of Facebook live, with LuLaRoe reporting $1.8 billion in clothing sales in 2016. LuLaRoe allowed retailers to livestream their clothing sales on Facebook, which set them apart from other MLMs. LuLaRoe promised wealth to the people who joined the company, and said that if people sold enough products, they could earn privileges like cruises and bonuses [9].
In February 2021, it was announced that LuLaRoe would pay $4.75 million to resolve a consumer protection lawsuit filed by Attorney Bob Ferguson [10]. In 2019, Ferguson asserted that LuLaRoe was operating as a pyramid scheme, as well as alleging that they made unfair and deceptive misrepresentations regarding the profitability of being an independent retailer. One LuLaRoe executive claimed that “so many of our retailers are making amazing money doing this part time” and a “huge number of people sell $15,000 to $20,000 each month”. But instead of profiting, many of the company’s distributors were going into debt with unsold merchandise that they could not return without losing money [10].
Ferguson’s lawsuit claimed that LuLaRoe violated the Washington Anti-Pyramid Promotional Scheme Act and the Consumer Protection Act [10]. In addition to the other claims, Ferguson also challenged the company’s unlawful bonus structure and unfair refund policy. The refund policy allowed retailers to receive a 90% refund for certain unsold inventory purchased within the last year. However, many retailers did not receive the promised 90%, some waited months before receiving their refund, and some received no refund at all. The lawsuit filed in King County Superior Court prohibits LuLaRoe from operating as a pyramid scheme. The court is also ordering that LuLaRoe be more transparent with retailers to avoid future deception. Ferguson will provide $4 million to Washington residents who were deceived and lost money due to LuLaRoe’s illegal business practices, which comes out to approximately 3,000 residents according to the Attorney General’s office [10].
Even though there are legitimate MLMs that can provide an honest income for their distributors, it is important to be aware of common pyramid scheme tactics to tell the difference between the two. If promoters are making extravagant promises about your earning potential or emphasizing the importance of recruiting others, then the company is likely a pyramid scheme [1]. Promoters of pyramid schemes play on your emotions like saying that you could lose the opportunity if you don’t act now or discourage you from researching the company. If you think you might be starting to get involved in a pyramid scheme, it is best to not only research the company but to also research what other distributors’ experiences have been. It is also important to consider the products you would potentially be selling and if they are of actual quality. Understanding the costs and refund policy of the company is also crucial. Having someone who is not affiliated with the company, like a lawyer, read the company’s paperwork and contracts could be the difference between making a living for yourself and going into debt [1].
