Live Updates: Economic Fallout From Coronavirus Grows
Economic pain from epidemic continues to spread.
Economic fallout from the new coronavirus epidemic continued to spread on Tuesday, with new evidence emerging in manufacturing, financial markets, commodities, banking and other sectors. HSBC, one of the most important banks in Hong Kong, said it plans to cut 35,000 jobs and $4.5 billion in costs as it faces headwinds that include the coronavirus outbreak and months of political strife in Hong Kong. The bank, based in London, had come to depend increasingly on China for growth. Jaguar Land Rover warned that the coronavirus could soon begin to create production problems at its assembly plants in Britain. Like many carmakers, Jaguar Land Rover uses parts made in China, where many factories have shut down or slowed production; Fiat Chrysler, Renault and Hyundai have already reported interruptions as a result. U.S. stocks declined on Tuesday, a day after Apple warned that it would miss its sales forecasts due to disruption in China, as concerns about the impact of the outbreak weighed on the outlook for the global economy. Stocks tied to the near-term ups and downs of the economy slumped, with energy, financials and industrial shares the leading losers. The S&P 500 index was down 0.5 percent at midafternoon in New York trading. Bond yields declined, with the 10-year Treasury note yielding 1.55 percent, suggesting investors are lowering their expectations for economic growth and inflation. With much of the Chinese economy stalled, demand for oil has fallen and prices were down on Tuesday, with a barrel of West Texas Intermediate selling for roughly $52. At least 150 million people in China — over 10 percent of the country’s population — are living under government restrictions on how often they can leave their homes, The New York Times has found in examining dozens of local government announcements and reports from state-run news outlets. More than 760 million Chinese people live in communities that have imposed strictures of some sort on residents’ comings and goings, as officials try to contain the new coronavirus epidemic. That larger figure represents more than half of the country’s population, and roughly one in 10 people on the planet. China’s restrictions vary widely in their strictness. Neighborhoods in some places require residents only to show ID, sign in and have their temperature checked when they enter. Others prohibit residents from bringing guests. But in places with more stringent policies, only one person from each household is allowed to leave home at a time, and not necessarily every day. Many neighborhoods have issued paper passes to ensure that residents comply. In one district in the city of Xi’an, the authorities have stipulated that residents may leave their homes only once every three days to shop for food and other essentials. They also specify that the shopping may not take longer than two hours. Tens of millions of other people are living in places where local officials have “encouraged” but not ordered neighborhoods to restrict people’s ability to leave their homes. And with many places deciding their own policies on residents’ movements, it is possible that the total number of affected people is even higher still.
Japan says 500 people will be released from cruise ship after more cases confirmed.
About 500 people will be released on Wednesday from a quarantined cruise ship that has been a hot spot of the outbreak, Japan’s health ministry said on Tuesday, but confusion about the release was widespread. Updated Feb. 10, 2020 What is a Coronavirus? It is a novel virus named for the crown-like spikes that protrude from its surface. The coronavirus can infect both animals and people, and can cause a range of respiratory illnesses from the common cold to more dangerous conditions like Severe Acute Respiratory Syndrome, or SARS. How contagious is the virus? According to preliminary research, it seems moderately infectious, similar to SARS, and is possibly transmitted through the air. Scientists have estimated that each infected person could spread it to somewhere between 1.5 and 3.5 people without effective containment measures. How worried should I be? While the virus is a serious public health concern, the risk to most people outside China remains very low, and seasonal flu is a more immediate threat. Who is working to contain the virus? World Health Organization officials have praised China’s aggressive response to the virus by closing transportation, schools and markets. This week, a team of experts from the W.H.O. arrived in Beijing to offer assistance. What if I’m traveling? The United States and Australia are temporarily denying entry to noncitizens who recently traveled to China and several airlines have canceled flights. How do I keep myself and others safe? Washing your hands frequently is the most important thing you can do, along with staying at home when you’re sick. The ministry said 2,404 people on the ship had tested negative for the virus, but it did not say how it had decided who would be allowed to leave on Wednesday, or when others might be released. The ship, the Diamond Princess, has been moored off Yokohama since Feb. 4. Earlier in the day, the ministry announced that 88 additional cases of coronavirus were confirmed on the ship, bringing the total to 542. Australia plans to repatriate about 200 of its citizens aboard the ship on Wednesday, and other countries have similar plans, but Japanese officials did not say whether any of those people were among the 500 who would be allowed to disembark. The release coincides with the expiration of a two-week quarantine imposed on the ship, but it was not clear if that was the reason for letting people go. More than 300 Americans were released this week before that period was completed. Some public health experts say that the 14-day isolation period makes sense only if it begins with the most recent infection — in other words, new cases mean a continuing risk of exposure and should restart the quarantine clock. In addition, many infected people have tested negative initially, only to test positive days later, after becoming sick. The Japanese announcement suggested that Japanese people who are released will not be isolated, a decision officials did not explain. The American passengers who were released were put into 14-day quarantine in the United States. Australia also plans to quarantine people it repatriates.
Britain prepares to evacuate citizens from cruise ship.
The British government is taking steps to evacuate its citizens who have been on the Diamond Princess. Seventy-four British citizens are on the ship, according to the BBC, which said that they are expected to be flown home in the next two or three days. A statement from the Foreign Office on Tuesday suggested that those who have been infected will remain in Japan for treatment. “Given the conditions on board, we are working to organize a flight back to the U.K. for British nationals on the Diamond Princess as soon as possible,” the Foreign Office said in a statement. “Our staff are contacting British nationals on board to make the necessary arrangements. We urge all those who have not yet responded to get in touch immediately.” One Briton in particular has been the subject of more attention than most: David Abel, who has been posting updates on Facebook and YouTube while waiting things out in isolation with his wife, Sally. They both tested positive for the virus and would be taken to the hospital, he has said. But his most recent Facebook post suggested that all was not as it seemed. “Frankly I think this is a setup! We are NOT being taken to a hospital but a hostel,” He wrote. “No phone, no Wi-Fi and no medical facilities. I really am smelling a very big rat here!”
The new virus appears deadlier than the one that causes the flu, Chinese figures suggest.
An analysis of 44,672 coronavirus patients in China whose diagnoses were confirmed by laboratory testing has found that 1,023 had died by Feb. 11, which suggests a fatality rate of 2.3 percent. Collection and reporting of patient data in China have been inconsistent, experts have said, and the fatality rate could change as additional cases or deaths are discovered. But the mortality rate in the new analysis is far higher than that of the seasonal flu, with which the new coronavirus has sometimes been compared. In the United States, seasonal flu fatality rates hover around 0.1 percent. The analysis was posted online by researchers at the Chinese Center for Disease Control and Prevention. If many mild cases are not coming to health officials’ attention, the death rate of those infected may be lower than the study indicates. But if deaths have gone uncounted because China’s health system is overwhelmed, the rate could be higher. Over all, about 81 percent of patients with confirmed diagnoses experienced mild illness, the researchers found. Nearly 14 percent had severe cases of COVID-19, the disease caused by the new coronavirus, and about 5 percent had critical illnesses. Thirty percent of those who died were in their 60s, 30 percent were in their 70s and 20 percent were age 80 or older. Though men and women were roughly equally represented among the confirmed cases, men made up nearly 64 percent of the deaths. Patients with underlying medical conditions, like cardiovascular disease or diabetes, died at higher rates. The fatality rate among patients in Hubei Province, the center of China’s outbreak, was more than seven times higher than that of other provinces. China on Tuesday announced new figures for the outbreak. The number of cases was put at 72,436 — up 1,888 from the day before — and the death toll now stands at 1,868, up 98, the authorities said. Xi Jinping, China’s leader, told Prime Minister Boris Johnson of Britain in a phone call on Tuesday that China was making “visible progress” in containing the epidemic, according to Chinese state media.
The director of a hospital in Wuhan has died from the virus.
The director of a hospital in Wuhan, the Chinese city at the center of the epidemic, died on Tuesday after contracting the new coronavirus, the latest in a series of medical professionals to be killed in the epidemic. Liu Zhiming, 51, a neurosurgeon and the director of the Wuchang Hospital in Wuhan, died shortly before 11 a.m. on Tuesday, the Wuhan health commission said. “From the start of the outbreak, Comrade Liu Zhiming, without regard to his personal safety, led the medical staff of Wuchang Hospital at the front lines of the fight against the epidemic,” the commission said. Dr. Liu “made significant contributions to our city’s fight to prevent and control the novel coronavirus.” With just 42 cases of the coronavirus confirmed in Europe, the continent faces a far less serious outbreak than China, where tens of thousands have contracted the virus. But the people and places associated with the illness have faced a stigma as a result, and fear of the virus is, itself, proving contagious. A British man who tested positive for coronavirus was branded a “super spreader,” his every movement detailed by the local media. Business plummeted at a French ski resort identified as the scene of several transmissions of the virus. And after some employees of a German car company were diagnosed with the virus, the children of other workers were turned away from schools, despite negative test results. Tedros Adhanom Ghebreyesus, the director general of the World Health Organization, warned last weekend of the dangers of letting fear outpace facts. “We must be guided by solidarity, not stigma,” Dr. Tedros said in a speech at the Munich Security Conference, adding that fear could hamper global efforts to combat the virus. “The greatest enemy we face is not the virus itself; it’s the stigma that turns us against each other.”
Domestic workers from the Philippines will be permitted to return to Hong Kong.
The Philippines has lifted its travel ban on citizens employed as domestic workers in Hong Kong and Macau, officials said Tuesday. The nation had enacted a ban on Feb. 2 on travel to and from mainland China, Hong Kong and Macau, preventing workers from traveling to jobs in those places. Hong Kong alone is home to about 390,000 migrant domestic workers, many of them from the Philippines. The travel ban had left many anxious about the sudden loss of income, along with the risk of infection. Also on Tuesday, the authorities in Hong Kong announced that a 32-year-old Filipino woman was the latest person in Hong Kong to have contracted the virus, bringing the number of confirmed cases there to 61. A spokeswoman for the Department of Health said the woman was a domestic worker who was believed to have been infected at home. The government said that she was working in the home of an older person who was among the previously confirmed cases. Salvador Panelo, a spokesman for President Rodrigo Duterte of the Philippines, said that workers returning to Hong Kong and Macau would have to “make a written declaration that they know the risk.”
South Korea’s leader warns of a dire impact on economy.
President Moon Jae-in of South Korea warned on Tuesday that the outbreak of the coronavirus in China, his country’s biggest trading partner, is creating an “emergency economic situation,” and ordered his government to take actions to limit the fallout. “The current situation is much worse than we had thought,” Mr. Moon said during a Cabinet meeting on Tuesday. “If the Chinese economic situation aggravates, we will be one of the hardest-hit countries.” Mr. Moon cited difficulties for South Korean companies in getting components from China, as well as sharp drops in exports to China, the destination for about a quarter of all South Korean exports. He also said travel restrictions hurt the South Korean tourism industry, which relies heavily on Chinese visitors. “The government needs to take all special measures it can,” Mr. Moon said, ordering the allocation of financial aid and tax breaks to help shore up businesses hurt the most by the virus scare. Also on Tuesday, a South Korean Air Force plane flew to Japan to evacuate four South Korean citizens stranded on the Diamond Princess, the quarantined cruise ship in Yokohama.
Cruise ship passengers blocked from leaving Cambodia.
Passengers from a cruise ship were turned away at an airport as they tried to leave Cambodia on Tuesday, amid fears that the country had been too lax in containing the new coronavirus. The ship, the Westerdam, was turned away from five other ports over virus fears, but Cambodia allowed it to dock last Thursday. Prime Minister Hun Sen and other officials greeted and embraced passengers without wearing protective gear. More than 1,000 people were allowed to disembark without wearing masks or being tested for the virus. Other countries have been far more cautious; it is not clear how long after infection people develop symptoms, and some people at first test negative for the virus, even after becoming sick. Hundreds of passengers left Cambodia and others traveled to Phnom Penh, the capital, to wait for flights home. But on Saturday, an American who left the ship tested positive on arrival in Malaysia. Health experts warned that others could have carried the virus from the ship, and passengers were barred from flights out of Cambodia. On Monday, Cambodian officials said tests had cleared 406 passengers, and they looked forward to heading home to the United States, Europe and elsewhere. On Tuesday morning, Mr. Hun Sen announced that passengers who were waiting in a hotel would be allowed home on flights through Dubai and Japan. Orlando Ashford, the president of the cruise operator Holland America, who had traveled to Phnom Penh, told anxious passengers to keep their bags packed. “Fingers crossed,” said Christina Kerby, an American who had boarded the ship in Hong Kong on Feb. 1 and was awaiting approval to depart. “We’ve been cheering as individuals begin to head to the airport.” But a cohort of passengers who went to the airport later returned to their hotel. It was not clear if any passengers had been able to fly out. “New fly in the ointment, the countries that the flights have to go through are not allowing us to fly,” Pad Rao, a retired American surgeon, wrote in a message sent from the Westerdam, where about 1,000 crew and passengers remain. He said he had been tested for the virus on Monday and was awaiting results. “We need all the help we can get!” he added. Coronavirus Live Updates: Passengers Begin Departing Quarantined Cruise Ship in Japan
Hundreds of passengers began disembarking from a quarantined cruise ship in Japan.
Passengers began disembarking on Wednesday from a cruise ship docked off Yokohama, Japan, as a two-week quarantine of the vessel was coming to an end even as a major coronavirus outbreak on board continued unabated.
An initial group of about 500 people were to leave the boat on the first day of what the Japanese authorities have said will be a three-day operation to offload those who have tested negative for the virus and do not have symptoms. Passengers who shared cabins with infected patients have been ordered to remain on the ship.
Several countries have arranged charter flights to take their nationals home after they leave the boat. Most if not all of these passengers face an additional two-week quarantine in their home countries.
The disembarkation is taking place even as at least 542 passengers aboard the ship, the Diamond Princess, have been infected with the virus. On Tuesday, the authorities announced an additional 88 cases on the ship, which originally carried about 3,700 passengers and crew members.
More than half of all the recorded cases outside China, the center of the epidemic, have been aboard the ship.
Many of the infected had already been removed from the ship and taken to nearby hospitals. More than 300 Americans, at least 14 of whom were infected, had also been taken off the boat earlier this week and placed in a 14-day quarantine at military bases in the United States.
But more than 100 Americans who were not evacuated on chartered flights cannot return home for at least two more weeks, the U.S. Centers for Disease Control and Prevention said Tuesday.
The agency said in a statement that virus containment measures on the ship “may not have been sufficient to prevent transmission.”

“C.D.C. believes the rate of new infections on board, especially among those without symptoms, represents an ongoing risk,” it added.
Passengers will not be allowed to return to the United States until they have been off the ship for 14 days, without any symptoms or a positive test for the virus, the agency said. The decision applies to those who have tested positive and are hospitalized in Japan, and to those who are still aboard the ship.
New cases in China appear to be slowing.
On Wednesday, the number of confirmed new cases in mainland China appeared again to be slowing, and was put at 1,749. That brought the country’s total number of reported infections to 74,185. Deaths in the previous 24 hours were put at 136, bringing the total in the mainland to 2,004.
15 more South Koreans, including 10 members of the same church, have been infected.
South Korea reported 15 more cases of the new coronavirus on Wednesday, bringing the total number of patients infected with the disease to 46.
Of the 15 new patients, 13 were residents of Daegu, 186 miles southeast of Seoul, said the Korea Centers for Disease Control and Prevention in a daily news briefing.
Ten of those infected were members of the same church, it said.
Of the new patients, 11 were believed to have contracted the disease through contact with a 61-year-old woman in Daegu who had earlier been diagnosed with the virus.
Officials said they have shut down or quarantined hospital emergency rooms in Daegu where the patients passed through.
South Korea has tested more than 10,000 people for the virus. Of those 46 who have tested positive, and 12 have been discharged from quarantine after making full recovery, officials said.
The economic pain from the epidemic is continuing to spread.
Economic fallout from the epidemic continued to spread on Tuesday, with new evidence emerging in manufacturing, financial markets, commodities, banking and other sectors.
HSBC, one of the most important banks in Hong Kong, said it planned to cut 35,000 jobs and $4.5 billion in costs as it faces headwinds that include the outbreak and months of political strife in Hong Kong. The bank, based in London, has come to depend increasingly on China for growth.

The S&P 500 index fell 0.3 percent. Bond yields declined, with the 10-year Treasury note yielding 1.56 percent, suggesting that investors are lowering their expectations for economic growth and inflation.
With much of the Chinese economy stalled, demand for oil has fallen and prices were down on Tuesday, with a barrel of West Texas Intermediate selling for roughly $52.
In Germany, where the economy depends heavily on global demand for machinery and automobiles, a key indicator showed economic sentiment has tumbled this month, as the economic outlook has weakened.

General Motors (GM) Analysis
General Motors was founded in 1897 in Detroit, Michigan, and is one of the largest car makers in the world. The company sells more than 7.5 million vehicles around the world each year primarily through its approximately 19,000 dealerships. GM’s global market share is close to 17%, including an industry-leading position in its most profitable region, the U.S.
General Motors has embarked on a multi-year strategy to redesign and expand its truck and crossover portfolio, which is more profitable and growing faster than passenger cars. On a retail basis, close to 80% of GM sales are now trucks and crossovers.
The company markets its cars and trucks under the following brands:
Chevrolet
Buick
GMC
Cadillac
Wuling (China)
Baojun (China)
Jiefang (China)
Holden (Australia)
In March 2007, GM agreed to sell its perennially unprofitable European operations for about $2 billion. As a result, GM’s operating income comes from the following segments:
North America: 75%
International: 11%
GM Finance: 11%
South America: 3%
Business Analysis
The auto business in general is a very harsh one, thanks to high levels of global competition, cyclical sales, and massive capital intensity. Auto manufacturers face a constant need to design, launch, and update their vehicles to remain competitive and maintain market share.
However, U.S. automakers in particular have had a rough go of it in the last few decades due to several unique historical quirks that once had American auto giants such as GM flying high, but later became a massive albatross around their necks.
For example, after World War II, the U.S. was the sole industrial power left standing, with Europe, Asia, and Russia having had their manufacturing capacity decimated.
U.S. consumer auto production had also been halted during the war effort because GM, Ford (F), and Chrysler (FCAU)’s factories had been converted to produce tanks, planes, and military jeeps.
This created a golden age for GM in the the 1950’s (and extending into the 1960’s) in which pent up U.S. demand for cars, as well as an insatiable need from the rest of the world for vehicles, led GM to become the world’s preeminent automaker, with 50% market share at its peak.
Since it was swimming in cash, GM was able to have exceptionally good labor relations with its heavily unionized workforce. The company offered them large pensions, free healthcare for life, generous annual raises, and other perks.
However, this unique situation created two problems for GM. The first was that such dominance resulted in GM resting on its laurels in terms of R&D, especially when it came to poor vehicle reliability and low fuel economy.
In the 1970’s the Japanese, having rebuilt their auto sector with a vengeance, entered the U.S. market offering higher reliability, greater fuel efficiency, and lower cost options.
And thanks to the twin oil shocks of the 1970’s (when oil prices quadrupled at one point), Japanese manufactures such as Toyota (TM), Honda (HMC), and Datsun (now Nissan) began steadily eroding GM’s market share.
Source: The Economist
Worse still? Because of increasing life expectancy and improved (and more expensive) healthcare, GM’s number of retired workers soon ballooned into the millions and began to dwarf its actual workforce.
In addition, increasing labor strife (union workers worried about their jobs) forced GM to institute a job bank in the 1980’s, which ensured that laid off workers receive 95% pay until the company could find new work for them. GM essentially became a privately run social welfare program that happened to build cars.
In fact, according to The Center for Automotive Research, by 2008 GM was spending 50% more per hour per worker (adding $1,200 to its cars) relative to its Japanese competitors.
When the financial crisis hit, GM’s debt load, plus unfunded liabilities (future pension and healthcare obligations) had ballooned to $104 billion ($17 billion which was due within a year), compared to just $14 billion in non-restricted cash on the balance sheet.
In addition, GM’s finance arm (which was later spun off as Ally Financial) had made numerous subprime loans that imploded and resulted in massive losses, including $9.6 billion in the fourth quarter of 2008.
This forced GM to accept a $50 billion bailout from the U.S. government (in the form of a 61% equity stake, plus preferred shares and a loan) as it declared bankruptcy.
In fairness to GM, the company managed to do a solid job of righting the ship, having made numerous painful but necessary changes to become a far better managed, competitive, and profitable company. These actions included:
Shut down or sold numerous unprofitable brands, such as Hummer, Pontiac, Saturn, and Saab
Closed 2,300 dealerships
Closed about a third of its factories
Laid off 30,000 workers (unionized employees down from 67% of GM’s total workforce in 2009 to 53% in 2016)
Eliminated nearly $80 billion of debt
Worked with Ford and Chrysler to create the Voluntary Beneficiaries Association, or VBA, which pushed future healthcare trust funding onto the United Automobile Workers union, thus saving GM $3 billion per year
GM has also become much more disciplined with its business, reducing the number of cars it sells to rental fleets. These tend to be low-margin vehicles that did little more than fill capacity at the company’s factories.
Ford and Chrysler have taken similar restructuring actions, even showing a willingness to give up some market share to maintain their focus on profits. That’s a big change from the past.
When the Big Three (GM, Ford, and Chrysler) built more than half of all vehicles sold in the U.S. car market in 2007, they were losing more than $300 per car produced, according to The Wall Street Journal.
Today, even with lower market share, the Big Three are profiting more than $2,500 for every car made in North America.
Source: The Wall Street Journal
Other important efforts by GM included a shift from regional vehicle platforms, which accounted for 61% of vehicles sold in 2010 (when GM exited bankruptcy), to global platforms, resulting in much lower development costs, shorter design times, and an ability to sell the same vehicle all over the world to better leverage costs and improve profitability.
In addition to a focus on more efficient global platforms (which are expected to make up 99% of sales in 2020), GM has been laser focused on reducing its number of vehicle platforms from 26 in 2014 to just 4 in 2025.
Of course, making vehicles more efficiently is of little value unless the company can sell them, and here too GM has made excellent improvements over the years.
Specifically, the company has greatly improved its reliability. For example, the 2017 J.D. Power and Associates’ annual vehicle dependability study (which looks at the reliability over a vehicle’s first three years) shows several GM products having segment-leading dependability.
Small car: Chevy Sonic
Sports car: Chevy Camaro
Large heavy duty pickup: Chevy Silverado
Large SUV: Chevy Tahoe
In fact, several of GM’s brands now rank right with, or even slightly better than, legendary Japanese makes. For example, Buicks are now nearly as reliable as Toyota’s, Chevy’s are slightly better than Hondas, and Cadillac’s are more reliable than rivals such as Volvo and Audi.
Source: JD Power & Associates
In addition to a big focus on improved efficiency, cost controls, and reliability, GM has been aggressive in making its vehicles more competitive, by launching or redesigning an impressive amount of their product offerings over the last few years. In fact, close to 40% of GM’s sales volume between 2017 and 2020 is expected to come from new or refreshed model introductions.
In the coming years, GM expects this cadence of new product launches to only accelerate, with a greater focus on more profitable trucks, SUVs, and crossovers (car-based SUVs), which are currently taking the world by storm.
GM’s aggressive push into lower cost production of higher-quality and more popular vehicles, such as crossovers, has helped the company to steadily increase its average selling price by more than 10% since 2013, driving strong growth in earnings.
Another important growth opportunity for GM is China, which is now the largest auto market in the world with more vehicles sold each year than the U.S. GM is planning on opening five factories in China by the end of 2018, which it hopes will allow it to increase its sales in the middle kingdom to 5 million vehicles annually (up from 4 million in 2017).
However, as far as GM has come, there are still several major risks to consider.
Key Risks
As impressive as GM’s turnaround has been, there are two major issues facing the company when it comes to being able to maintain or grow its dividend.
First, the auto market is very unforgiving, requiring high levels of capital intensity, consistent technological innovation, extremely robust supply chains and efficient manufacturing facilities, big marketing budgets, and strict adherence to safety and environmental regulations.
Auto companies are constantly having to redesign and retool their plants, resulting in massive capital expenditures and R&D spending. For example, GM routinely spends more than $15 billion on capital expenditures and R&D each year.
And because auto sales are cyclical but production plants have high fixed costs, GM’s profits can drop in a hurry when sales volumes plummet. Automakers also have a history of being undisciplined on pricing when conditions get tough, which further strains profitability during down cycles.
Investors are worried that the current auto cycle could be peaking. A combination of solid GDP growth, healthy employment, improving wages, high consumer sentiment, and low interest rates, which reduce monthly payments, has fueled a multi-year stretch of excellent vehicle sales.
As you can see below, U.S. sales of autos and light trucks have sharply recovered since the financial crisis, hovering around 17 million units at a seasonally adjusted annual rate (SAAR) in recent years.
Source: Federal Reserve Bank of St. Louis, Simply Safe Dividends
Most “experts,” including the company’s chief economist, expect demand levels to remain similar in 2018. The record age of vehicles on the road (over 11 years versus 9.6 years in 2002), low gas prices, rock bottom interest rates, and continued growth in major international markets such as China could keep the good times rolling for much longer than most people expect. However, no one can really forecast when the next inevitable downturn will occur with much accuracy.
As previously discussed, General Motors has certainly made a number of structural improvements to its business to better manage through the next sales trough. Fewer brands, production discipline, a more profitable product mix (SUVs, trucks, and crossovers), less dealer incentives, improved union labor agreements, and more concentrated marketing and R&D efforts form a foundation for structural margin improvement. In fact, GM expects its operating margin to rise to 10% (from less than 7% in 2014).
As a result, management believes GM can maintain a breakeven point at a SAAR level of 10 to 11 million units, which is close to where unit sales bottomed during the financial crisis. The company’s CFO, Chuck Stevens, expects the company’s improved profitability and efficiency to support GM’s dividend in that scenario:
“In the first year of the downturn, we’d expect to burn about $5 billion, roughly, of free cash flow. Obviously, that risk is factored into our $18 billion target cash [reserve] to ensure that we can continue to invest through the downturn and maintain our current dividend.”
Aside from auto cycles and global economic growth, GM can also be affected by union negotiations, fuel costs, and vehicle recalls. However, none of these issues seem likely to affect the company’s long-term earnings power.Instead, the rise of electric and self-driving vehicles have potential to reshape the auto industry’s future. General Motors is being very proactive in both of these areas. Here are some of the company’s accomplishments from 2017:
Shared its vision for zero crashes, zero emissions and zero congestion and outlined an all-electric future with plans to launch at least 20 electric vehicle models by 2023.
Introduced the third of three generations of autonomous test vehicles that were developed within a span of 14 months.
Announced plans to deploy self-driving vehicles in a ride-sharing environment in early 2019.
Acquired Strobe to help develop next-generation LIDAR solutions for self-driving vehicles and reduce LIDAR costs by 99 percent over time.
Became the first company to use mass-production methods to build autonomous electric test vehicles.
Focusing more on electric vehicles appears to be a smart move, especially given the company’s growth ambitions in China. That’s because China is just one of numerous countries now considering phasing out gas and diesel vehicles.
France, UK, and China by 2040
Netherlands, Norway to require 100% of new vehicle sales to be EVs by 2025
Germany 100% EVs by 2030
India 100% EV requirement by 2030
California is considering requiring 100% EVs by 2030
In other words, GM sees the writing on the wall and believes that electric vehicles are the future. After all, its most important future market, China, which is plagued by some of the worst air pollution in the world, plans to mandate 10% EV sales by 2019 before ramping up to 100% over time.
In fact, by some estimates almost 60% of all global car sales will be plug-in models by 2040.
And with rivals like Ford planning to invest $4.5 billion to launch 13 EV models over the next five years, GM knows it needs to build on its success with the Chevy Volt (plug-in hybrid) and Chevy Bolt EV.
GM has actually been a pioneer in EVs in the past decade with the Bolt EV (voted 2017 North American car of the year at the Detroit Auto Show), which has found success with both critics (Car and Driver called it the best non luxury EV in America) and consumers.
While GM is pouring money into electric vehicles in an effort to protect its long-term health, these efforts could weigh on the company’s long-term profitability and growth (electric vehicles are expected to last longer and be more reliable). They could also fail to move the needle given the massive size of the company’s other operations and some of the uncertainties facing the industry (high costs due to expensive batteries, federal tax credits, competition from Tesla and others).
Perhaps the biggest threat to GM of all is autonomous cars. Specifically, self-driving cars could revolutionize the way people move around and disrupt U.S. vehicle sales in a major way.
According to AAA, for example, the average car costs about $700 a month to own.
Source: AAA
However, many experts are predicting that future of personal mobility could very well be one in which individual car ownership is far rarer and many consumers simply subscribe to an autonomous vehicle service.
In fact, in just the past 15 years, without any autonomous cars being available, the combined effects of the great recession, smartphone adoption, and the rise of ride-sharing services such as Uber and Lyft have resulted in car ownership declining across the board, with the exception of those over 55.
According to Aarjav Trivedi, chief executive of Ridecell, a San Francisco company that provides the back-end software for car sharing, “By 2022, 2023, the majority of transportation in urban cities with temperate weather will be on demand, shared and likely autonomous.”
Various companies are looking at different business models for this, including Uber and Lyft who plan to switch almost all of their fleets to autonomous vehicles to provide rides on a per use basis.
Others, like Tesla, are looking to set up networks where robo vehicles can be rented out by owners on a subscription basis to help offset the cost of ownership.
In other words, in the future, it’s not out of the question that cars could become more of a luxury owned by the wealthy, while the majority of people end up subscribing to a robo taxi service at $175 to $350 a month (25% to 50% less than the cost of owning your own vehicle).
Now GM has been preparing for this potential disruptive future by investing in $500 million in Lyft and launching its own ride sharing service, Maven. The company believes it can have driverless cars ready to take on complex urban environments in 2019, investing about $250 million a quarter this year in autonomous-vehicle development (up from the $150 million it was spending in 2017, according to The Wall Street Journal).
Not surprisingly, GM’s goal is to get in on the ground floor and hopefully provide the autonomous electric vehicles that companies like Lyft and Uber use, as well as potentially provide Vehicle Management and Services, or VMAAS, for such companies. This basically means that GM wants to manage and maintain the electric vehicle robo taxis that it believes may one day make up the majority of vehicles in this country.
GM believes the total addressable market for a driverless-car service will be worth several hundreds of billions of dollars by 2025 while offering 20% to 30% margins.
Jim Hackett, former head of Ford’s Smart Mobility division (and the new CEO of the company), shares GM’s enthusiasm about this market and believes that VMAAS will one day be a $400 billion market, with operating margins of “at least 20%.”
It’s hard to fathom, but the company has said that the robo taxi service it is developing has potential to eclipse the profits it earns from its core automotive business within a decade!
While those potential margins are nearly triple the industry average operating margin right now, keep in mind that there are two main problems that could still hurt automakers.
First, electric motors can last over 1 million miles, and regenerative braking can allow brakes to similarly last for decades (they recapture almost all braking energy and thus significantly reduce wear and tear). As a result, electric vehicles could end up lasting far longer than cars today, perhaps reducing long-term private vehicle demand.
Robo taxi subscription services would likely be a different story because they would operate 24/7, racking up more miles than any taxi is capable of today. However, even if GM’s future is basically building electric-powered robo cars for companies such as Lyft or Uber, the question remains how many cars will the global market need under such a future mobility solution.
For example, perhaps super efficient autonomous vehicle subscription services require just 5 to 10 million U.S. auto sales a year (compared to 17 million today), which would mean that GM might permanently face a future with lower sales and profits, especially if it can’t find a way to capture higher-margin value from the fast-growing software and services side of the industry.
Closing Thoughts on General Motors
GM has risen like a phoenix from the ashes of bankruptcy and made a remarkable turnaround, including a number of structural fixes to its workforce, manufacturing footprint, production mix, and balance sheet. Today’s GM appears to be a much more reliable source of income, albeit one with little to offer in the way of dividend growth.
Despite its improved profitability, the company’s stock has consistently traded at a single-digit P/E multiple since emerging from bankruptcy, attracting value investors such as Warren Buffett, who initiated a stake in GM in early 2012.
For one thing, investors remain fearful of the current auto cycle peaking, preferring to take a wait-and-see approach to GM’s claims that it can breakeven and maintain its dividend during the next downturn.
More importantly, the massive changes coming down the line over the next 10 to 20 years, including the shift to electric vehicles, self-driving cars, and personal mobility services, make it harder to know just what type of company GM could be.
Overall, the cyclical auto industry is not a great place for risk averse income investors to allocate much, if any, of their portfolio. However, for value-focused dividend investors willing to tolerate some potential volatility and uncertainty in their well-diversified portfolios, GM stands out from the pack.
The company’s reshaped operations and strategic bets on future technology could ultimately lead to much higher margins and more stable profits over the very long term.

U.S. Infrastructure Earns a C- Grade Ahead of a Biden Spending Plan: Live Updates Here’s what you need to know: Improving national infrastructure enough to earn a B grade will require an investment of $2.6 trillion over the next decade, the American Society of Civil Engineers said.Credit…Samuel Corum for The New York Times Bridges in disrepair, underfunded drinking water systems, roads riddled with potholes. President Biden’s next ambitious goal is to fix the nation’s infrastructure, and a new report suggests he has his work cut out for him. The American Society of Civil Engineers on Wednesday gave U.S. airports, roads, waterways and other systems a C–, reflecting its view that the nation’s infrastructure is in poor to mediocre shape and in dire need of an upgrade. “A C–, as you might imagine, is not something to be particularly proud of,” said Thomas Smith, the executive director of the professional group. “There’s a great need for improvement.” After pushing a $1.9 trillion pandemic relief measure, the Biden administration is expected to shift its focus to an infrastructure proposal of a similar magnitude. Improving national infrastructure enough to earn a B grade will require an investment of $2.6 trillion over the next decade, the engineering society said. The group publishes these reports every four years. Despite the dire warnings, the new one bore some good news: The C– is a slight improvement on the D or D+ the group had awarded since 1998. A D reflects a system in poor condition, and a C means mediocre condition. A B is awarded to a system that is “adequate for now,” and an A to infrastructure in exceptional shape and ready for the future. Since the last report card in 2017, grades improved incrementally in a handful of categories. Increased federal funding helped lift aviation, inland waterways and ports, for example. Drinking water and energy infrastructure also improved as utilities used resources better and became more resilient, though that might seem hard to believe after the dayslong blackouts in Texas recently. Still, only two of 17 categories were graded better than a C: America’s ports earned a B– and rail a B. Transit scored worst, earning a D–. The nation’s dams, roads, levees and storm water systems got a D. Mr. Smith said he was optimistic that lawmakers and the public would back major investments in infrastructure, especially as a barrage of costly disasters exacerbated by climate change have laid bare the general state of disrepair. “There’s just every reason to be doing this, and I feel like we’re learning so many lessons,” he said. By 2025, more than 300 million people in China will be 60 or older, according to the Chinese government.Credit…How Hwee Young/EPA, via Shutterstock Shady retirement home and investment schemes have cheated China’s rapidly aging population out of hundreds of millions of dollars, spurring more than a thousand criminal cases in recent years. In a society that traditionally relied on family members to take care of elderly parents, fraudsters have been able to prey on fears that changing social norms and scarce resources will leave older people bereft, report Alexandra Stevenson and Cao Li for The New York Times. By 2025, more than 300 million people in China will be 60 or older, according to the Chinese government. By 2050, that number is estimated to rise to half a billion. China’s now-defunct one child policy and mass migration to big cities, though, mean that there are fewer people to care for this large and vulnerable group. The government provides care only to those with no family, no financial support and no ability to work. In Yiyang, a retired handyman was so distraught after being swindled that he threw himself into a river last month and drowned, according to state media. “We have a continuously aging population, and government-funded public services are not enough to look after this population,” said Dong Keyong, a professor at the School of Public Administration and Policy at Renmin University of China in Beijing. The government has been relying on private sector companies to step in, offering subsidies and tax benefits as encouragement. But the cost of building a nursing home is high, and the rewards are often too low because most people cannot afford high-quality care. The result has been that some builders have skirted laws that forbid them to accept money from residents before the retirement homes are built by creating side investment products that promise high interest rates and future membership benefits. One company, Shanghai Da Ai Cheng, raised more than $150 million promising returns of up to 25 percent and a retirement home. Three years after the program started, the project collapsed and more than $81 million had disappeared. Corporate executives around the country are wrestling with how to reopen offices as the pandemic starts to loosen its grip. Businesses — and many employees — are eager to return to some kind of normal work life, going back to the office, grabbing lunch at their favorite restaurant or stopping for drinks after work. But the world has changed, and many managers and workers alike acknowledge that there are advantages to remote work. More than 55 percent of people surveyed by the consulting firm PricewaterhouseCoopers late last year said they would prefer to work remotely at least three days a week after the pandemic recedes, Julie Creswell, Gillian Friedman and Peter Eavis report for The New York Times. But their bosses appear to have somewhat different preferences — 68 percent of employers said they believed employees needed to be in the office at least three days a week to maintain corporate culture. Salesforce, the software company based in San Francisco, recently earned praise from some people when it said that most of its employees would be able to come into the office one to three days a week — an approach the company described as “flex” — once the pandemic is no longer a public health threat. The company would not say whether it now needed less office space. But other companies ultimately want all or nearly all employees back for most of the week — and are telling workers that their careers could suffer if they don’t return. Rapid7, a cybersecurity company based in Boston, will expect workers to come back to the office at least three days a week when it determines that it is safe to do so. “We really believe that our in-person workplaces foster our culture and our core values,” said Christina Luconi, the company’s chief people officer. Employees who choose not to return to the office could face professional repercussions, she said. A bartender at Mo’s Irish Pub in Houston. Gov. Greg Abbott of Texas said the statewide mask mandate would end on March 10.Credit…David J. Phillip/Associated Press U.S. Markets S&P 500 futures were expecting a rise when markets on Wall Street open later on Wednesday, following a positive day in European and Asian markets. Yields for 10-year Treasury bond were also rising, at 1.44 percent. Worries about inflation and the easing of central bank support have faded, replaced with rising optimism for an economic recovery following the decisions in several U.S. states to ease restrictions to curb the spread of the virus. In Texas, Gov. Greg Abbott said the statewide mask mandate would end on March 10, and then all businesses could operate with no capacity limits. Similar announcements were made elsewhere. Mississippi ended its mask mandate, restaurants in Massachusetts were allowed to operate without capacity limits, and South Carolina erased its limits on large gatherings. In Michigan, Gov. Gretchen Whitmer said she would ease restrictions on businesses and some rules regarding visits to nursing home residents. But many large businesses are not ready to drop their rules on masks and social distancing. Target and Macy’s in Texas will continue having customers and employees wear masks, while General Motors and Toyota Motor said workers in the state would continue to wear masks, representatives told Reuters. Europe and Asia All major European indexes were gaining on Wednesday, with the Stoxx Europe 600 up 0.4 percent and the FTSE 100 up 0.9 percent. Automakers were among the big gainers in Europe, with Volkswagen rising 5.2 percent and Renault up 5.9 percent, after analysts gave both companies positive outlooks. Stellantis, the name for the merger of Fiat Chrysler and PSA, said it would aim for a profit margin of 5.5 percent to 7.5 percent, assuming no further significant lockdowns; shares rose 2.3 percent. Asian markets ended the day higher, with the Shanghai composite in China up 2 percent higher and the Nikkei in Japan gaining 0.5 percent. In Australia, the S&P/ASX 200 gained 0.8 percent after the government announced the economy grew 3.1 percent in the final quarter of 2020 over the previous quarter; for all 2020, the economy shrank 1.1 percent. Commodities Oil was rising, with futures of West Texas Intermediate, the U.S. benchmark, up 1.9 percent, to $60.88 barrel, and the global benchmark, Brent crude, also up 1.9 percent to $63.88 a barrel. The chairman of Rio Tinto, the giant Anglo-Australian mining company, said he would step down after the destruction of two ancient rock shelters in Australia that were sacred to Aboriginal groups. The company blew up the caves in May to get at iron ore underneath them, raising an outcry that caused the chief executive to step down in September.
