miniature update to the genshin verse --- arahabaki is a descender, and his struggle to either create his own original form or find a vessel that is able to effectively make use of his power without corroding is due to him originating from outside of teyvat. he is somewhat limited by teyvat’s laws, which is one reason he has not left, but he also hasn’t gotten particularly bored of it just yet.
chuuya is his most suitable vessel as of late, due to his questionable origins---while he appears as a human, and not a puppet like the wanderer, he is most certainly not normal. perhaps remnants of one of gold’s discarded experiments were repurposed? either way, he is able to withstand arahabaki’s power, and as such, arahabaki allows him to control a small portion of it for himself. 
he has no reason yet to leave or destroy this world, and keeping chuuya alive is within his best interests, so there is no need for dazai as a limiter here, since teyvat’s laws are already restricting the god enough.

even in verses where he can maintain his own physical form, much of arahabaki’s behavior revolves around protecting chuuya until chuuya says that magic phrase that lets him off his leash of course
it’s much less obvious when you can’t physically see what arahabaki is doing, but the easiest thing to point out is the fact that chuuya “doesn’t dream” --- he absolutely does, otherwise he’d be extremely unhealthy as a result of little to no REM sleep, but these dreams are completely blocked out by arahabaki’s presence in order to minimize the number of times chuuya has to relive traumatic events. he will often still wake up with a sense of uneasiness if he had a bad dream, though he remembers literally nothing about it.
night terrors are different than dreams, and as such chuuya can be prone to them. generally though either his physical activities or arahabaki will completely knock him out, so he sleeps pretty heavily but has an uncanny ability to wake up immediately at the first sign of a threat. unless you render him unconscious with heavy sedatives or poisons or his body is recovering from using corruption, it’s very unlikely that you will be able to pull anything on chuuya while he’s asleep. he will wake up, no matter how deeply he seems to be sleeping.
the exception of course has to be made for dazai, as his nullification ability severs arahabaki’s connection to chuuya’s physical body, meaning theoretically the most he could do at that point is continue to block chuuya’s memory of his dreams.

So, since Arahabaki is here, and um I actually play genshin now, I have to... Clarify the Xiao fc choice
In the time that Arahabaki was looking for a suitable replacement vessel, he did attempt to use Xiao. Xiao hated this for multiple reasons, and made it very difficult for him to continue, but he was able to withstand more of Arahabaki's raw power than a mortal would. Now, when Arahabaki has to show himself and leave Chuuya for whatever reason, if he requires a physical form he will mimic Xiao's. He's not only mimicking appearance, but also physical structures and other things that would set him apart from some random human he's used as a vessel before. He doesn't look exactly like the yaksha, nor does he act like him, but the resemblance is definitely enough for someone to mistake them for each other from far away or having never met Xiao before.
